I tend to agree with you on this. Learning to read is all about phonics and if you cannot properly hear the sound it would make it more difficult to learn. I also think she may have just not been ready to start school that early if she is a sensitive child.
I would try to approach this with complete confidence, tell her you KNOW she can do it and praise her even if it is only a beginner book. A lot of times children just need the self confidence to keep trying. I have told my kids no one is good at something the first time they try it. Then I talk about how babies have to try so long to walk and talk and they just keep trying. I would also advise talking to her teacher and ask their advice as to what you can do to help her. But most of all do not sound disappointed about it. Most of the time if I appear to have confidence about something (even if I am scared on the inside) my kids will be confident about it as well.

Edit: I also have never heard of a school saying if you do not learn something in a month it will never be taught again, that is absurd. I work at an elementary school and we have many people working with kids in math and reading that are behind.
